Try swapping cables, with just one hard drive and cd drive. I'm attempting to install XP Pro but it hangs during the "Installing Devices" phase at "setup will complete in approximately 33 minutes). Starting to REALLY piss me off. I too was using an XP SP1 upgrade disk (using the new product key for a SP2 upgrade disk that my MBP couldn't read - after calling MS tech support, they awesome cdburner, but i couldn't get windows reinstalled when i had to. I know it can't be the hardrives because I reformat every single time and both of them are brand new. fun stuff! Maybe I got lucky, not sure but it worked. Could there be an issue with no video driver being present since it's such a new device? you can access your whole file tree and copy stuff to the usb drive (f:\ or e:\), although i found that you need to wait until the install hangs in order
